Portia,
They would be telling you to measure across the loom like from 12:00 to 6:00.  This would be the diameter of a circle.  My 24 peg loom is a 5" diameter.

I would go a size up.  Not sure for dogs, but when determining a hat size for someone you want to make sure the loom fits over their head.  When you knit, it will shrink down some due to tension.  I would make sure that you can slide the dog through the loom you are planning on using so it is not to tight.

I have a question about sizing of looms.

 I'm planning on making a small dog sweater for my little chihuahua. and directions say use a 7 inch diameter loom I am Not sure what they mean by that would have been a 24 peg loom?

 I'm guessing that that would be the right one to use.
