Magic loop in knitting, is for knitting in the round.
When I do Magic Loop, the stitches are divided into 3 groups.

So with your example of 40 stitches, I would place 15 on the left hand needle tip, pull a loop of cable out between stitch 15 and 16, then have stitches 16 through 28 on the next part of the cable, pull out another loop of cable between the stitches  , and have the remaining  stitches  29 through 40 on the next part of the cable before the right hand needle tip.

Knit stitches 1 through 15 onto the right hand needle tip, now slide the next group of stitches onto the left hand needle, slide the second group of stitches over towards the left hand needle making a loop of cable between the stitches on the needle tip and these stitches, then make another loop in the cable between the 40th stitch and the first set of stitches you have knit.

Continue knitting the stitches off the left-hand needle and inching groups of stitches along the cable, pulling out loops of cable in two places between the stitches.

It is done on one set of circular needles.
You split your stitches in half.  Say you have 40 stitches, you keep 20 on the left half of the circular needle and the other 20 on the right.  Where your half point is, you pull the cable out some.
Slide the left set of stitches, near the left tip and your right set, back from the right tip.
Then you knit in the round, as usual.  What I have not learned is how to make your stitches and the extending cable rotate, as you knit.
I have not tried it yet.  
I am hoping for a new copy of the explanation, I had.

I do  not understand at all. But I am assuming you divide your stitches in half. Are you saying you then put half of them on a second circular needle.

Then I am thinking you would knit from two needles some how.

So once you split the stitches, you will pull the side you are working on onto the needle. The other side you will pull down off the right hand needle. Make sure not to have the two groups of stitches touch. (The linger the circular needle, the easer this is). 
While knitting you will have two loops of cable on either side of your knitting :)
