Terri,
Use anything very soft.  I would think anything that is acceptable for use
in baby items would be good for Chemo caps.  The skin  is sensitive.

What is the best yarn for making chemo hats?  Not name brands necessarily
but the material.  Cotton may be good but is it the same one you make
dishcloths with?  I have a friend who is now starting treatments and I want
to make her some hats.
